Repeat after me.

Pelinal erases the Dream. Not the Dreamer. He erases chunks off the canvas. He doesn't affect the painter. This is the big thing people are misunderstanding here. Quite literally missing the ceiling for the carpet.

Pelinal's Madness allows him to turn bits and pieces of the Dream into pure Void. He essentially erases AE, the most primal level of existence in the Dream, to put it simply.

"First was Void [Lack of Dream], which became split by AE [Substance of the Dream]" - The Loveletter from the Fifth Era
The idea being that on a fundamental level, all things on the Dream of the Godhead are composed of the same element. Think Quantum Strings in Superstring Theory but on a completely different level. It doesn't matter if we're talking about a random human in Tamriel or an Et'Ada, at a base level their spirits are composed of the same thing: AE.

It helps that in Elder Scrolls Lore, it is explained that all sould were once boundless, dimensionless and shapeless Et'Ada who got progressively more limited and restricted with each new level of subgradience of the Dream.

But the essence remains buried deep within every soul. The spark of divinity that mortals have forgotten but not lost, and this is why one that attains CHIM can break free from all boundaries and restrictions again and return to the state of an Et'Ada while also retaining their mortal individuality. Because in the Elder Scrolls universes all finite mortals were once infinite immortals.

And Pelinal can turn this AE into Void. He can't turn the thing which created the AE in the first place into Void.
