How does the Hylotl's matter manipulation work?

Its a pretty slow process, so even if it did work on living beings, it wouldn't be practical.

It's a slow process because it's used on things which have around the same amount of Dura as their AP is. On more weak things like internal organs it may be faster.

Is their teleportation via a machine as well or is it an ability they posess?

It's an ability, although not really free teleportation but still teleportation.

Personally, I'm going with Fizz on this one. Early game Hyotls are not very experienced fighters and their gear isn't the greatest.

Hmm...ok in that case
Round 1: Fizz jokes around for a while but wins in the end. The Hylotl are innately pacifist in nature whereas Fizz isn't opposed to killing, he just prefers to mess around in most fights.
Round 2: Fizz wins but quicker.
I could be wrong though i don't know much about the Hylotl i'm just going off the profile.

Actually some weapons let them teleport mid-fight, such as most "Blink" weapons.

R1: Fizz wins, mid-high diff. Even if the Hylotl in question is willing to kill, on the beggining of the game, for the MCB ratings, you'd have at most tungsten-level gear, and at that point, there isn't much of hax nor variety available to fight someone like Fizz. R2 is same this as R1, but an even quicker win for Fizz.
